I have agreed to stay with my academy for a second year and have been talking to my employer about what to do. I have been given conflicting information from what I have read elsewhere. He tells me that I will need to do a visa run to Japan before my contract expires at the end of February. Do I have to do this if I am staying in the same school? Is it not possible to simply extend my visa to cover another year?

Also, I have spoken to him about my contract which clearly states that at the end of the contract I will be paid my air fair home. Since I am not going home at the end of the contract what rights do I have to that money? My employer is telling me I should use it to pay for the visa run to Japan. Is this a normal thing. I have been in Korea before but left at the end of the contract. I am British if that makes any difference.

If you are staying at the same employer and you have an E2 you do NOT need to do a visa run.

You can do a simple extension of your status of sojourn at immigration.

You will need:

your ARC
your passport
your new contract
an application form
30k won application fee
letter of guarantee (sponsorship form) from the employer
copy of the employers business registration

AS to the airfare. It is a contractual matter. It sounds like he should pay it out and you can (re)negotiate your airfare for your next contract.

If they have one on file = no.
If they don't = yes.
If you are not American = no.
if you are American = yes.

If you don't have it they will allow you time to get it.

The same with your degree. If you used an original rather than a copy with apostille then you will have time to get the required documents.

They won't cancel your E2 and send you away because you don't have one now but you will need to get them.

I extended for a year at my old Hagwon as well.

My boss just paid the cash equivalent to a ticket home, it sounds like yours is going to as well which is good.

ARC extension is very easy as has been said
