Gay is used as an adjective or a noun to describe a male who sexually desires males. Dwarf describes a person who is about 1 meter in height, more or less. So his head would be at a convenient height when facing a male of normal height.

I might add, the "low blow" punchline is also a play on words from the expression "low blow" that comes from the sport of boxing. Blow also means a hit or punch, so a low blow would be an unfair hit below the belt in the sensitive lower groin region (hense the pun).

Note: It is also called "hitting below the belt" which has become a metaphor for a particularly cruel (usually verbal) attack in an unfair or underhanded way.
